Break-Even Synergies in M&A Interviews

How to calculate break-even synergies for accretion in IB interviews: stock and cash deal intuition, worked examples, and what interviewers listen for.

IB · 4 min read

"What synergies do you need to break even on EPS?" separates candidates who memorize accretion rules from candidates who can back-solve. You want a clean equation and honest taxes. This question often follows a merger model walkthrough once you say the deal is dilutive without synergies.

The short answer

"Break-even synergies are the incremental after-tax earnings needed so pro forma EPS equals the acquirer's standalone EPS. I solve for the pre-tax synergy run-rate that closes the dilution gap after interest on new debt, share issuance, and tax."

Stock deal intuition

When you issue shares, you spread earnings over more shares. If the target's earnings contribution (plus synergies) per new share is below acquirer EPS, you dilute until synergies fill the gap. Relative P/E is the shortcut; break-even synergies are the dollar fix when the shortcut says dilute.

Sketch (stock-heavy)

Need enough After-Tax Synergies so: (Acquirer NI + Target NI + AT Synergies − other adjustments) / PF shares = Acquirer standalone EPS

Cash / debt funded intuition

Cash or debt deals do not issue as many shares (or any). Dilution or accretion hinges on earnings bought versus after-tax interest (and lost interest income on cash). Break-even synergies still exist if funding costs exceed the target's after-tax earnings contribution.

Solve order

1

Build standalone EPS

Acquirer NI / acquirer shares.

2

Build PF without synergies

Combined NI after funding costs / PF shares.

3

Gap

Dollar NI shortfall to match standalone EPS × PF shares.

4

Gross up

Pre-tax synergies ≈ NI gap / (1 − tax rate).

Mini example (numbers invented for the room)

Standalone EPS = $5.00.
Pro forma shares = 120.
Pro forma NI before synergies = $560.
NI needed for $5.00 EPS = 120 × 5 = $600.
NI gap = $40.
Tax 20% → pre-tax break-even synergies ≈ 40 / 0.8 = $50.

Pre-tax BE

Walk it verbally: "I need $40 of after-tax earnings to hold EPS flat. At 20% tax that is $50 pre-tax synergies, before costs to achieve."

What to say about timing

Break-even on a full-year synergy run-rate differs from Year 1 with phase-in and costs to achieve. Clarify run-rate vs Year 1 P&L. Boards often care about both: is there a path to accretion, and how ugly is Year 1?

If costs to achieve are $20 pre-tax in Year 1 and run-rate synergies are $50, Year 1 may still miss break-even on a reported basis. Say whether your break-even ignores one-time items or includes them.

Cost vs revenue synergies

Cost synergies usually flow closer to EBITDA with higher visibility. Revenue synergies need a margin assumption: $50 of revenue at 20% incremental margin is only $10 of pre-tax profit. If they ask for break-even revenue synergies, divide the pre-tax earnings gap by the incremental margin, not by 1.

Synergy typeBreak-even nuance
CostCloser 1:1 to pre-tax gap (watch stranded costs)
RevenueGap / incremental margin
TaxSeparate; do not call tax optimization "synergy" casually

Follow-ups

  1. Break-even revenue synergies vs cost synergies (margin differences)
  2. Sensitivity to share price / exchange ratio
  3. What if tax rate differs on synergy jurisdiction?
  4. What if synergies slip one year: still accretive in year 2?

Exchange ratio risk: if the acquirer stock sells off between announcement and close, more shares may be issued in a fixed-value stock deal, raising the break-even bar.

Worked cash-deal variant

Acquirer EPS $4.00 on 100 shares (NI $400). Buys target for cash with new debt. Pro forma shares still 100. Target after-tax earnings $30. After-tax interest on new debt $50. Pro forma NI without synergies = 400 + 30 − 50 = $380. EPS = $3.80. NI gap to hold $4.00 = $20. At 20% tax, pre-tax break-even synergies = 20 / 0.8 = $25.

Say the story: funding cost exceeds target earnings by $20 after tax, so you need $25 pre-tax synergies to break even on EPS. No share count drama, still a break-even problem.

Credibility of the synergy number

Interviewers also ask whether break-even is achievable. Compare your $50 (or $25) to target EBITDA or cost base. If break-even is 40% of target EBITDA, skepticism is fair. If it is 5% of overlapping SG&A, it may be underwritable with a phased plan. Tie the math to M&A synergies judgment, not only algebra.

Also haircut revenue synergies harder than cost. A break-even that only works with aggressive cross-sell is a different risk statement than one that works on overlapping back-office costs.

Verbal 25 seconds

"I compute pro forma EPS without synergies, compare to standalone, back out the NI gap, and gross up by (1 − t) for pre-tax break-even synergies. I separate run-rate from Year 1 phase-in and costs to achieve."
